Get it running properly and drivable first mate :D

Where did you see water in the oil?? If there was any water in the engine oil, the oil would be a grey milky looking sludge, but the oil on the rocker cover looks thick and black like its well due for an oil change, so don't think you have a head issue. Just dirty oil.

Another possibility, if the oil really does look odd, is that if the injectors are dribbling/leaking then you could be getting diesel running down the bores into the sump. Would more thank likely just make the oil thin as opposed to the diesel sitting on top of the oil.

Instead of dreraming about what you could do.......get out there and get the basics sorted so you can at least getting it moving.
Once you have it running, then think about your budget and what you can do in the modification stakes.

Have you had a good look underneath. Looks like the chassis has already had some repairs, but are there more required?

Sort the engine and springs, only then think further ahead.

Use it as is, As a toy, any money you can spare would be much better spent on your Surf which you can take on the road to go places 4wding.
Unless you have a good paying job lined up in which case, mod them both.. :D
