My KZJ78 has a suspension adjustment switch - Normal & Sports - which makes ride harder or softer by adjusting the shocks, I assume. What does this actually do to alter the shock damper rate?

It operates a stepper motor which is attached to the top of the shock absorber altering the valving inside the shock.

Does anyone know how to fault find with these shocks?

For the last year the light on my shock switch hasn't worked and they seem to stay on the soft setting these days.

Normally not a problem as the soft setting is fairly hard but with all the weight on board for my Christmas trip I could have done with the hard setting on the open road.

The sparky thing is really not my forte
where there's smoke there's wires I say :?

Have the same setup in the family Surf - easiest way I've found to accurately test, is to remove the unit under suspicion, & with electrical connections in-situ, inspect dampening by hand on hard & soft setting. I found a short in one wire and the problem was easily corrected.
